How Inflation and Deflation Affects You
Before you can understand the what impacts inflation has on you, you have to understand exactly what inflation and deflation are.
Deflation and Inflation
Deflation is generally defined as falling prices while inflation would be rising prices. This is called price inflation. Every month the price for some goods and services rise while others fall. The rate of inflation is based on a complicated mathematical formula of both the rising and falling prices.
What is Happening Now
Today’s economy is in a unique situation. Both inflation and deflation are in play. On the inflation side there is unprecedented money creation by the Federal Reserve, while on the deflationary side the dollar is devaluated in comparison to other country’s currencies. This is causing the prices for food and energy to rise.
Also on the deflationary side the sub-prime mortgage crisis is drastically reducing the amount of money banks and other financial institutions have to lend to businesses and consumers. This sub-prime fiasco is the leading factor in the falling house prices.
How This Affects You
With both inflation and deflation occurring at the same time you are being affected in several ways.
First, if you own a home, that home has decreased in value, in some cases, home prices are now lower than what some people owe on them.
Secondly, you are able to pay off debts with cheaper dollars. As you borrow money, the value of the money you have borrowed goes down so you are actually working less hours to pay off the debt.
Thirdly, because of these cheaper dollars, some people are borrowing more money than they can afford to. This is the cause of the high amount of bankruptcies currently going on in today’s economic climate.
This means that as banks and other financial institutions realize they aren’t going to be repaid, they start making the decision to either stop lending money, or charging very high interest rates.
Lastly, inflation and deflation are raising prices of consumer goods and services such as groceries, and other goods. Because the businesses providing these goods are paying higher prices due to transportation costs, and other factors, they pass the extra costs onto you.
What To Do Now
With both inflation and deflation occurring at the same time, it is making many people fearful that the economy will collapse and causes people on Main Street to not spend any money.
The best advice right now is to avoid using high credit unless you absolutely have to, such as purchasing a new car. Try to pay for mostly in cash. This will not only help you to live within your means and not accumulate more debt, but it will help you save money in the long run because you are not paying interest on a loan or credit card balance.
Economic experts predict that the economy will start turning around by mid 2009 so hang in there everyone. It’s going to get better.
